{"id":154534,"date":"2025-01-22T15:30:00","date_gmt":"2025-01-22T04:30:00","guid":{"rendered":"https:\/\/propertyupdate.com.au\/?p=154534"},"modified":"2025-01-20T08:48:18","modified_gmt":"2025-01-19T21:48:18","slug":"investing-in-property-in-the-outer-suburbs-should-you-do-it","status":"publish","type":"post","link":"https:\/\/propertyupdate.com.au\/investing-in-property-in-the-outer-suburbs-should-you-do-it\/","title":{"rendered":"Investing in property in the outer suburbs \u2014 should you do it?"},"content":{"rendered":"<p>Some buyers\u2019 agents promote investing in more affordable locations (i.e. outer suburbs).<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-154537 size-full img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/affordable-house.jpg\" alt=\"Affordable House\" width=\"800\" height=\"420\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/affordable-house.jpg 800w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/affordable-house-600x315.jpg 600w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/affordable-house-300x158.jpg 300w\" sizes=\"auto, (max-width: 800px) 100vw, 800px\" \/>I can understand why some investors might be attracted to follow their advice.<\/p>\n<p>But it\u2019s not until you delve into the theory and evidence that it becomes blatantly obvious that such investments have a high probability of underperforming.<\/p>\n<h2 id=\"h-here-s-an-example-i-saw-on-social-media\"><span class=\"toc_link\" id=\"heres-an-example-i-saw-on-social-media\">Here\u2019s an example I saw on social media<\/span><\/h2>\n<p>I noticed a buyers\u2019 agent advertise that he bought\u00a0<a href=\"https:\/\/harcourts.com.au\/Property\/843105\/QTW24373\/19-Smythe-Drive\" target=\"_blank\" rel=\"noreferrer noopener\">this \u201cnorth Brisbane\u201d property<\/a>\u00a0for a client for $530,000.<\/p>\n<p>He estimated that the rental income would be $480 per week.<\/p>\n<p>The land size is large.<\/p>\n<p>It\u2019s on 1006 sqm, which apparently has a subdivision upside.<\/p>\n<p>Sounds good?<\/p>\n<p>Firstly, a bit of research revealed that this property is located 17kms north of Toowoomba, not Brisbane.<\/p>\n<p>In fact, it\u2019s over 140 km from the Brisbane CBD.<\/p>\n<p>Secondly, it\u2019s not going to work as an investment for the following reasons: <div class=\"adplugg-tag\" data-adplugg-zone=\"the_sentiment_campaign_body_\"><\/div><\/p>\n<ul>\n<li>Toowoomba has a population of only just over 120,000 people.<br \/>\nIt\u2019s a very small city with plenty of vacant land surrounding it.<br \/>\nThe property is located in a new estate surrounded by literally an endless supply of vacant land.<\/li>\n<li>The land was purchased for $90,500 in March 2007 and a 5-bedroom home was constructed on it.<br \/>\nWhilst the land may have appreciated in value since 2007, the value of the dwelling has (and continues to) depreciated.<br \/>\nThis is evidenced by the fast growth rate.<br \/>\nThe completed property was first sold in September 2013 for $445,000.<br \/>\nTherefore, over the past 7 years, the overall value of the property has appreciated by a mere 2.5% p.a. (inflation was 1.7% p.a. over that period).<\/li>\n<li>Apparently, the property will rent for $480 per week.<br \/>\nThat equates to a gross yield of 4.7% p.a., which is high by capital city standards.<br \/>\nBut it\u2019s indicative of the fact that the property is mostly building value, not land value.<br \/>\nMost importantly, a 14-year-old, 5-bedroom house will start to require an increasing amount of ongoing maintenance, which will diminish the property\u2019s net income.<\/li>\n<\/ul>\n<p>At first glance, this asset might appear to be a good investment because of its affordability i.e. low price compared to capital cities and high rental income.<\/p>\n<p>However, it is very clear that it doesn\u2019t have the attributes to drive any meaningful capital growth.<\/p>\n<p>The rental income will diminish over time unless capital improvements are made.<\/p>\n<p>This is not an \u201cinvestment\u201d.<\/p>\n<h2 id=\"h-but-there-are-lots-of-similar-examples\"><span class=\"toc_link\" id=\"but-there-are-lots-of-similar-examples\">But there are lots of similar examples<\/span><\/h2>\n<p>I picked the above example randomly (in fact when I picked it, I thought it was in Brisbane, not Toowoomba).<\/p>\n<p>But I come across many similar examples.<\/p>\n<p>For example, for almost 20 years I have heard various buyers\u2019 agents suggest that Melbourne\u2019s suburb, Frankston is the next growth suburb.<\/p>\n<p>Of course, whilst some properties in Frankston may have performed well (as there are always exceptions that prove the rule), investors have been better rewarded by investing in blue-chip suburbs over the last 20 years.<\/p>\n<h2 id=\"h-attractions-of-investing-in-the-outer-suburbs\"><span class=\"toc_link\" id=\"attractions-of-investing-in-the-outer-suburbs\">Attractions of investing in the outer suburbs<\/span><\/h2>\n<p>I\u2019d imagine that the price point is a big attraction for some investors.<\/p>\n<p>That is, houses are substantially cheaper.<\/p>\n<p>That means that people can spread their eggs across multiple baskets i.e. invest in multiple properties.<\/p>\n<p>It also means that people that cannot afford a house in a capital city, can still \u201cinvest\u201d in a property.<\/p>\n<p>Secondly, because properties in outer locations tend to have a lower land value component (land is cheaper than the building), rental yields are higher.<\/p>\n<p>This makes a property more affordable to hold, particularly while interest rates are so low.<\/p>\n<p>Quite often, in today\u2019s market, the property\u2019s rental income will cover all expenses and loan interest.<\/p>\n<h2 id=\"h-investment-weaknesses-of-outer-suburban-locations\"><span class=\"toc_link\" id=\"investment-weaknesses-of-outer-suburban-locations\">Investment weaknesses of outer-suburban locations<\/span><\/h2>\n<p>The first thing to recognise is that the supply and demand fundamentals are significantly different compared to blue-chip locations.<\/p>\n<p>The supply of vacant land in the surrounding locality is typically infinite.<\/p>\n<p>Whereas the demand for property reduces the further you move away from blue-chip suburbs.<\/p>\n<p>The second consideration is the tenant profile.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-154539 size-post-image img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/lower-income-earner-800x450.jpg\" alt=\"Lower Income Earner\" width=\"800\" height=\"450\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/lower-income-earner-800x450.jpg 800w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/lower-income-earner-600x338.jpg 600w\" sizes=\"auto, (max-width: 800px) 100vw, 800px\" \/>Tenants in these locations are more likely to be lower-income earners.<\/p>\n<p>That can include young families, often with pets that create a lot of wear and tear on your property.<\/p>\n<p>Compare that to a professional couple renting in a blue-chip suburb that has almost zero risks of unemployment and probably spends most of their time away from the property.<\/p>\n<p>Lastly, it is incredibly important to recognise the impact that increasing borrowing capacities have had on house prices over the past 3 to 4 decades, even in outer suburbs.<\/p>\n<p>The average Australian\u2019s borrowing capacity has increased by 2 to 3 times since the early 1980s.<\/p>\n<p>It is my view that borrowing capacities have peaked.<\/p>\n<p>They will only rise in line with incomes.<\/p>\n<p>That means the buying power of low to middle-income earners will not increase by the same rate as it has over the past 30+ years.<\/p>\n<p>This means the rate of historic growth will not be repeated.<\/p>\n<h2 id=\"h-why-blue-chip-suburbs-exhibit-lower-risk-and-will-provide-better-returns\"><span class=\"toc_link\" id=\"why-blue-chip-suburbs-exhibit-lower-risk-and-will-provide-better-returns\">Why blue-chip suburbs exhibit lower risk and will provide better returns<\/span><\/h2>\n<p>We know that price appreciation occurs when demand persistently exceeds supply.<\/p>\n<p>Putting aside affordability considerations, most people desire to live near the CBD (not in it but surrounding it).<\/p>\n<p>These locations tend to offer a greater array of employment opportunities and better amenities such as entertainment, schooling, medical and pastime activities.<\/p>\n<p>The supply of houses in these locations is finite and fixed.<\/p>\n<p>There\u2019s little to no vacant land available.<\/p>\n<p>As such, it\u2019s not difficult to visualise that demand always exceeds supply.<\/p>\n<p>The\u00a0<a href=\"https:\/\/newsroom.unsw.edu.au\/news\/social-affairs\/income-and-wealth-inequality-australia-was-rising-covid-19#:~:text=The%20wealthiest,wealth-holders\" target=\"_blank\" rel=\"noreferrer noopener\">richest<\/a> 20% of Australians own 64% of all household wealth.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter wp-image-154540 size-post-image img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/growing-prices-800x450.jpg\" alt=\"Growing Prices\" width=\"800\" height=\"450\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/growing-prices-800x450.jpg 800w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/06\/growing-prices-600x338.jpg 600w\" sizes=\"auto, (max-width: 800px) 100vw, 800px\" \/>And between 2003 and 2017 this top 20% grew their wealth by 68% (compared to 6% for the least wealthy 20%).<\/p>\n<p>It is this cohort of Australians that can afford to (and will) drive blue-chip property prices perpetually higher.<\/p>\n<p>Remember, the aim is to invest in a location that has the highest probability of having an excessive level of demand.<\/p>\n<p>You might own the property for 30+ years, so pick a location that will maintain its popularity over that long period of time.<\/p>\n<h2 id=\"h-the-quality-of-your-investment-will-be-responsible-for-the-investment-returns\"><span class=\"toc_link\" id=\"the-quality-of-your-investment-will-be-responsible-for-the-investment-returns\">The quality of your investment will be responsible for the investment returns<\/span><\/h2>\n<p>You cannot expect average returns from a below-average quality investment asset.<\/p>\n<p>Above-average quality assets are at lower risk because they have a very high probability of delivering reasonable investment returns.<\/p>\n<p>For example, a pink diamond will probably always appreciate in value at a faster rate than a white diamond.<\/p>\n<p>The same principle applies to investing in property \u2013 you must aim to only invest in the pink diamond.<\/p>\n<h2 id=\"h-investment-principles-must-never-be-compromised\"><span class=\"toc_link\" id=\"investment-principles-must-never-be-compromised\">Investment principles must never be compromised<\/span><\/h2>\n<p>It is probably tempting for some buyers\u2019 agents to buy property at any price point.<\/p>\n<p>Because, of course, not everyone can afford to spend over $500k on an investment property.<\/p>\n<p>However, the only way you can do that is if you compromise sound investment principles.<\/p>\n<p>And that is a slippery slope and is a surefire way to make costly mistakes.<\/p>\n<p>If you want to invest in property, do it properly and never compromise on quality (even if you have to put all your\u00a0eggs in one basket), or don\u2019t do it at all and invest in alternative asset classes.<\/p>\n<p><em><span style=\"color: #ff9900;\"><strong>Editors Note: <\/strong><span
