\u2018Unlimited finance\u2026\u2019.<\/p>\n<p>My thesis was that investing in high-yield properties doesn\u2019t magically extend ones borrowing capacity allowing them to invest a lot more.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-post-fullsize wp-image-118943 img-responsive\" investors believe targeting high rental-yielding investment properties will allow them to borrow a lot more and therefore buy more properties.<\/p>\n<p>And the more property they hold, the more wealth they accumulate, or so their theory goes.<\/p>\n<p>However, the truth is that borrowing capacity isn\u2019t that sensitive to rental yields.<\/p>\n<h2><span class=\"toc_link\" id=\"how-much-does-rental-yield-affect-borrowing-capacity\">How much does rental yield affect borrowing capacity?<\/span><\/h2>\n<p>I wrote a\u00a0<a href=\"https:\/\/propertyupdate.com.au\/important-changes-to-your-borrowing-capacity\/\" target=\"_blank\" rel=\"noreferrer noopener\">blog <\/a>\u00a0highlighting that borrowing capacity is probably the tightest that it\u2019s been in 20 years.<\/p>\n<p>The reason is that lenders must add a benchmark interest rate of 3% on top of the actual rate you will pay to ensure you can afford a loan, should interest rates rise further.<\/p>\n<p>Banks will also base their affordability on principal and interest repayments over a 25-year loan term. <div class=\"adplugg-tag\" data-adplugg-zone=\"the_sentiment_campaign_body_\"><\/div><\/p>\n<p>As such, the benchmark repayments for a $1 million investment loan will be $93,000.<\/p>\n<p>Consequently, for an investment property to be borrowing capacity neutral, it must generate a gross rental yield of over 13%, as most lenders shave off 20-30% of rental income to allow for expenses.<\/p>\n<p>Obviously, there aren\u2019t a lot of residential properties yielding more than 13%.<\/p>\n<p>As such, even higher-yielding investments (e.g., 4-6% p.a.) eat into investors borrowing capacity.<\/p>\n<h2 id=\"h-lower-yielding-properties-reduce-your-borrowing-capacity-by-25\"><span class=\"toc_link\" id=\"lower-yielding-properties-reduce-your-borrowing-capacity-by-25\">Lower-yielding properties reduce your borrowing capacity by 25%<\/span><\/h2>\n<p>I spoke to an investor recently that had invested in 3 properties.<\/p>\n<p>The aggregate value of these properties was $1.2 million, and the portfolio had $1 million of debt.<\/p>\n<p>The gross rental yield across the portfolio was around 5.2% p.a.<\/p>\n<p>This investor thought targeting high-yielding properties would allow him to borrow more and buy more properties.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-162500 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/03\/rental-yield.jpg\" alt=\"Rental Yield\" width=\"600\" height=\"400\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/03\/rental-yield.jpg 600w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/03\/rental-yield-300x200.jpg 300w\" sizes=\"auto, (max-width: 600px) 100vw, 600px\" \/><\/p>\n<p>It is true that higher-yielding properties do increase your borrowing capacity.<\/p>\n<p>Let\u2019s look at an example.<\/p>\n<p>I assumed each spouse earns $100k p.a. gross, has an outstanding home loan of $350k, spends $5,500 per month on living expenses and has a credit card with a $5k limit.<\/p>\n<p>Based on these assumptions, I calculated their borrowing capacity as follows:<\/p>\n<ul>\n<li>If they achieve a gross rental yield of 5.5%, they can invest $1 million in property.<\/li>\n<li>If they achieve a gross rental yield of 3%, they can invest $815k, a reduction of 18.5%.<\/li>\n<li>If they achieve a gross rental yield of 2%, they can invest $750, a reduction of 25%.<\/li>\n<\/ul>\n<h2><span class=\"toc_link\" id=\"its-all-about-the-amount-and-quality-of-land\">It\u2019s all about the amount and quality of land<\/span><\/h2>\n<p>Generally, a property\u2019s accommodation size and quality will determine how much rental income it will attract.<\/p>\n<p>Therefore, to achieve a higher rental yield, you must spend proportionally more on building value, and less on land value.<\/p>\n<p>But doing so will mean that you will probably accumulate less wealth, as discussed\u00a0<a href=\"https:\/\/propertyupdate.com.au\/focusing-on-rental-income-cost-you-1m-in-lost-wealth\/\" target=\"_blank\" rel=\"noreferrer noopener\">here<\/a>.<\/p>\n<p>Using the same assumptions that I used in\u00a0<a href=\"https:\/\/propertyupdate.com.au\/focusing-on-rental-income-cost-you-1m-in-lost-wealth\/\" target=\"_blank\" rel=\"noreferrer noopener\">this blog<\/a>, I have calculated the amount of wealth an investor would accumulate if they invested in a property and sold it after 30 years, repaid the loan and paid any tax liability (CGT).<\/p>\n<p>The cash flow holding costs were also included in this calculation.<\/p>\n<p>As the chart below demonstrates, even though the investor targeted a 2% rental yield and invested 25% less (i.e., $750k versus $1m), they accumulated almost twice as much wealth after 30 years in today\u2019s dollars (compared to the investor that targeted 5.5% yield and invested $1m).<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-169886 img-responsive\" https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/10\/Land-value-and-growth-rate-are-king-800x482.jpg 800w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/10\/Land-value-and-growth-rate-are-king-600x361.jpg 600w\" sizes=\"auto, (max-width: 1103px) 100vw, 1103px\" \/><\/p>\n<h2><span class=\"toc_link\" id=\"why-is-there-such-a-big-difference\">Why is there such a big difference<\/span><\/h2>\n<p>The main reason for the difference is that I have assumed that over a 30-year period, both investors generated a total return of 10% p.a.<\/p>\n<p>This means the high-yield investor attracted a much lower capital growth rate of 4.5% (being 10% less rental yield of 5.5%) versus 8% for the low-yield investor.<\/p>\n<p>It is also worth noting that the low-yield investor, invested in slightly more land.<\/p>\n<p>I assumed that a high-yield investor would have to spend 55% of his $1m budget on building value to achieve a 5.5% rental yield \u2013 so $450,000 of land value.<\/p>\n<p>Whereas the low-yield investor only spent one-third of this budget on building value \u2013 so $500,000 of land.<\/p>\n<h2><span class=\"toc_link\" id=\"the-higher-growth-rate-more-than-makes-up-for-the-lower-borrowing-capacity\">The higher growth rate more than makes up for the lower borrowing capacity<\/span><\/h2>\n<p>This analysis demonstrates that\u00a0<em>more<\/em>\u00a0is not\u00a0<em>better<\/em>.<\/p>\n<p>Making investment decisions based on borrowing capacity outcomes will invite you to make mistakes by investing in the wrong type of property.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-169467 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/07\/property-rate-growth.jpg\" alt=\"Property Rate Growth\" width=\"800\" height=\"450\" srcset=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/07\/property-rate-growth.jpg 800w, https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2022\/07\/property-rate-growth-600x338.jpg 600w\" sizes=\"auto, (max-width: 800px) 100vw, 800px\" \/><\/p>\n<p>Instead, you should invest in the highest quality assets that your borrowing capacity will allow.<\/p>\n<h2><span class=\"toc_link\" id=\"of-course-actual-cash-flow-must-be-considered\">Of course, actual cash flow must be considered<\/span><\/h2>\n<p>The problem with lower-yielding investment properties is that they cost more to hold from a cash flow perspective.<\/p>\n<p>Therefore, if you are going to invest in a low-yielding property, you must consider whether you can afford to fund the monthly shortfall i.e., the difference between the net rent received and loan repayments.<\/p>\n<p>Alternatively, consider a structure such as the one discussed\u00a0<a href=\"https:\/\/www.prosolution.com.au\/cash-savings-how-to-invest\/#:~:text=Borrow%20to%20invest,one%E2%80%99s%20cash%20flow.\" target=\"_blank\" rel=\"noreferrer noopener\">here<\/a>.<\/p>\n<h2><span class=\"toc_link\" id=\"the-only-way-high-yielding-properties-are-better-investments\">The only way high-yielding properties are better investments\u2026<\/span><\/h2>\n<p>This analysis assumes that the total return of any investment property will not exceed 10% p.a. over the long run i.e., over a 30-year period.<\/p>\n<p>Of course, it is possible that returns could exceed 10% but I don\u2019t think it\u2019s wise to assume this.<\/p>\n<p><img loading=\"lazy\" decoding=\"async\" class=\"aligncenter size-full wp-image-155062 img-responsive\" src=\"https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/07\/yield.jpg\" alt=\"Yield\" width=\"800\" height=\"600\" https:\/\/cdn.propertyupdate.com.au\/wp-content\/uploads\/2021\/07\/yield-300x225.jpg 300w\" sizes=\"auto, (max-width: 800px) 100vw, 800px\" \/><\/p>\n<p>Therefore, the only way a high-yielding property can generate more wealth is if its total return exceeds 10%.<\/p>\n<p>Whilst it's possible some properties might do that for short periods, such out-performance is unlikely to persist over the long term.<\/p>\n<h2><span class=\"toc_link\" id=\"use-this-theory-to-allocate-your-investment-budget\">Use this theory to allocate your investment budget<\/span><\/h2>\n<p>When determining your investment strategy, this analysis highlights 3 actionable considerations:<\/p>\n<ol type=\"1\">\n<li>The number of properties you own doesn\u2019t matter. Some people think buying several properties is better. But I\u2019d rather own one investment-grade property and get a <a href=\"https:\/\/fundo.com.au\/home-renovation-loans\">home renovation loan<\/a> than 3 average ones. Quality is the most important factor.<\/li>\n<li>Don\u2019t manipulate your investment strategy to suit your borrowing capacity. Instead, determine your borrowing capacity to ascertain your investment budget and then allocate that budget accordingly. If it means you can only afford to buy one great asset, so be it.<\/li>\n<li>Target a property as close to investment grade as your budget and cash flow position will allow. A $1.5 million budget will allow you to purchase an investment-grade house with a high land value component in an established capital city. However, not everyone can afford to invest this much. If that\u2019s the case, target the highest quality asset your budget will allow i.e., an asset with a strong land value component in the\u00a0best quality location.<\/li>\n<\/ol>\n<div class=\"adplugg-tag\" data-adplugg-zone=\"the_sentiment_campaign_mobile_\"><\/div>\r\n<div class=\"adplugg-tag\" data-adplugg-zone=\"the_sentiment_campaign_desktop_\"><\/div>\n","protected":false},"excerpt":{"rendered":"<p>The very first article that I wrote for a magazine was published 21 years ago!
